I have no idea why Tormach have chosen to cripple their version of LinuxCNC in this way.
I am afraid that with no PathPilot experience I can't really advise any further.

My guess would be an attempt to prevent or discourage people from adapting it for use on other machines than theirs.

Update:

So after burning my eyes out with trying to get the encoder to work, I decided to to pull out the volt meter to see if there was anything wrong with voltage. Little to say that there was 24v output on the 5v pin. I didn't know why. After reading the 7i76 manual i realized that I had to make a change on a jumper. Little to say that my encoder was receiving 24v and it is only rated for 5v-12v. So i decided to purchase a new encoder.

Today I installed the new encoder and now my headache is gone. The lathe is now able to thread.

I want to thank everyone for helping me out with my issue.

Regards,
Raul
