You are connecting your encoder pins to some signals. But do the signals also connect to the correct other pins? For example motion.spindle-revs.

Is this not correct or is there something still missing

net spindle-revs <= hm2_7i76e.0.encoder.03.position

net spindle-revs => motion.spindle-revs

So now I have been down to the workshop and found out that encoder.03 was very wrong it is 02 so that part is fixed.

But....
I have earlier noticed and mentioned that my steppers are not smooth more like stuttering.

Above is my setup without spindle encoder, I can jog both axis with above *smoothness* and spindle runs.

If I run my setup with spindle encoder the stepper are stuttering very badly and now I also get FOLLOWING ERROR on X axis.

Spindle runs but stepper behave badly and X axis faults.

I must be blind or something but I cannot see what is wrong

The encoder should have zero effect on the stepgen

The following error limits are set so large that this looks almost like a lost communication issue
perhaps a host PC or noise issue of some kind

Can you post the result of pinging the FPGA card?

Can you halscope the following error?

X axis following error
also dpll phase error might be helpful

Here's a representative plot: The names will be a bit different because this is LinuxCNC 2.8 running with a different Ethernet card

Sorry to say but I can not manage to get anything from axis.0.f-error or axis.0.joint-vel-cmd
As soon as I hit PgUp or PgDn there is this joint 0 following error
